Upgrading has nothing to do with the network in this case as you either use a USB flash or microSD card to do the upgrade. Consider the 2 as separate issues.
Network -- I assume you went to "Settings" -> "Network Contorls" -> "Wi-Fi" to turn on Wi-Fi. Then into "Wi-Fi settings". You then found your router in the scanned list, selected it and entered your password. At this point it would not connect.
Update: Oops .. Did you actually see your router listed there, or did you do a manual entry? That's what happens when I stay up to late and get up before I had enough beauty sleep. If you see a picture of me, you would now be ROTFL.
It could be several things. The first would be a hardware problem. If you are already using Wi-Fi with other devices then it could possible be your PE. Before we go there you should check your router to see if it is a setting issue.
Is your router set up to only allow known devices to access it. In other words have you set up a list of MAC addresses of known devices, and if so have you added the PE's MAC address to the list. If you have no idea what I'm talking about here, then you most likely are not using this feature.
Is your router restricted to one mode(i.e. N only). As the PE is a b/g device, you would need to have the router in mixed mode to allow the PE access.
If you are using a selectable dual band router, is it restricted to the 5GHz band? The PE only uses the 2.4GHz band.
Some routers have a max device limit. This can be fixed or something that can be set depending on your router. You should check to see if this could be the issue. Is it possible that you reached that max.
Off the top of our heads(talking to one of my sons on the phone as I type - he received his PE yesterday also) this is all we can think of right now. Hope this gives you some place to start looking.

HERE will break you out of the registration. I would suggest you go through all the discussion pages here and at least glance at the posts. There is a wealth of information about the Pocket eDGe and what can be done with it, including upgrading the software, and why you have to break out of the registration process.
You should also check out Mobile Read. The community over there is supporting the EE and PE. Registration is free.

I saw a post on another site that said importing and exporting of vCard was possible on version 2.2. It didn't go into details(it was like a features list).
You should check over at Mobile Read. The community over there is supporting the EE and PE. Registration is free. They have the knowledge base archives from enTourage there. Search their Pocket eDGe forum, someone may have already answered this.

Try putting the update file back on the USB or microSD card as you did before and power it up again holding down the "menu" and "rotate" keys at least 10 seconds. This could take several minutes to get up, so don't get impatient. As long as the boot firmware is still intact, you hopefully will be able to recover.
If you downloaded the torrent file, there is also a version there called update.golden.zip.dingo.PE which you can copy and rename to update.zip and try it, if it loads correctly it will restore the PE back to the original 1.6 version of Android.
